Well I figured they wouldn't fight then and there since Baki is fresh as a daisy while Musashi had already been running around all night. I also think a big fight between the two would have it's own area instead of being the random street Hanayama fought in.

Who knows? I doubt anyone in the world has played/will play it.

When did Baki characters start caring about good sportsmanship?

It's not about sportsmanship. It's about being able to say "I am stronger than Miyamoto Musashi at his best". That is why they let him use his sword, too. Beating Musashi in fisticuffs isn't "beating Musashi".
