Why is this allowed? Surely anyone who loses in the knockout phases of the CL should also be able to compete in the Europa League. Then the two tournaments could essentially function as a double-elimination tournament.

because the tournament is supposed to be a chance for good, but not great teams, to play on a level more adequate to their capabilities
third place shows they are good teams but not good enough to cut it for the CL, thus placed in the tournament

If teams in the Europa League aren't good enough for the Champions League, why does the winner get a place in the Champions League play-offs? Surely every single team that makes it through to the knockout stages of the CL should also be guaranteed at least a place in the play-offs as well.
Imagine if there was a 2nd rate Euro tournament held for the likes of Finland, Macedonia, Luxembourg, etc.

If the teams that lost in the Champions League were to get relegated to the Europa League, then the winner of the Europa League would be considered the second best club in Europe (which is still a very prestigious title). And it would cause the European Supercup to essentially function as a grand final (which would make that trophy more prestigious as well).

Bring back the Cup Winners Cup m8. Domestic cup winners in straight knockout instead of group stage games against Kazakhstan turnip farmers. If the domestic cup holders are in the Champions League then give it to the losing finalist or so on.
Teams can grow in the euro league if they compete on international level during the season (atletico, sevilla)
Also they can attract more players if they play atleast euro league
