Mode 1/mode 2 refers to the controller; in mode 1 the throttle/yaw are on the right stick whereas for mode 2 they're on the left, with the other stick handling pitch and roll. Pretty much all toy quadcopters are mode 2, so go with that unless you have a pressing reason not to.
