Either there never was a dragon watching over the family or it abandoned its post. I mean, think about it, why did the ancestors make Mushu summon the dragon? To avoid the embarrassment of admitting that there was no dragon. Mushu is so low in the hierarchy that not only can he not challenge the elders by suggesting that they are liars, he can't even afford to fail and puts up a pathetic act that the elders pretend to be fooled by in order for everyone to save face.

In retrospect I think it's fitting for a movie set in historical China.

The Stone Dragon was already awake, and it's spirit was in Mulan. She was the dragon. Just watch the scene where she decides to take her dad's sword. There are constant flashes between her and the GSD, implying that she is now the family's greatest protector.
By the time Mushu tried to wake the dragon, it was already gone and inside Mulan.
