Does a character need to purposefully be bad to be a joke character? I always considered the joke character to just be the one with the silliest moveset.

Paul is a joke character, as is Bob, but both are usually pretty high tier.

A true joke character has to be conventionally bad. Having a silly moveset isn't even a must, they just have to be designed to be intentionally bad as a joke.
In fact, some joke characters, such as Pheonix Wright in MvC3, will have other gimmicks that can make up for how lackluster they are as a character. In Pheonix's case, it's his ability to go into Turnabout Mode once certain conditions are met. A simpler example would be Jigglypuff with her Rest attack.

I used to generate a decent amount of salt playing phoenix wright in marvel.
Niggers never expect his shield to take so much punishment and they never thought to grab me out of it.
I had plenty tell me that he's broken because of his turnabout powerspike, although I think it's mainly evidence projectile chip damage and finger OTG that they hate.

Joke characters and characters which you find fun but are not good with should be played for fun.

Characters that are statistically good and characters which you specifically practice with should be played for competitive.

Not to say that competition is not fun, however, and that traits from different categories cannot be combined.

Even in N64 smash Jiggly was more a silly character than a joke one. Her damage values on ground based and aerial attacks were actually above average compared to like Mario.
