The guy was on the edge mentally the whole game.
The moment he became the hollow cabaret owner was after Shimano's torture. And the moment he met Nishitani he saw something he had never seen before and became more energetic and hellbent on protecting Makoto, replacing that hollowness with hope.
After realizing that he cannot possibly be with Makoto after such a struggle he became so disassociated with reality that he doesn't really know who he is anymore, therefore just doing whatever with the Yakuza status power he regained.
He remembers who the people most close to him are but is unable to give a shit, as seen with how he treats Saejima and Kiryu for example. He just toys with everyone because he doesn't want to remember the torment he went through.

Majima didnt become insane because of one thing, it's a gradual procession of fear, torture, grief, loss, hope, more loss destroying that hope, seeing the worst things in life

This. His year long torture session probably did a number on his mind, but through it all Majima never broke. He did however discover by acting crazy he can keep everyone around him at arms length, and everything with Makoto (plus later on with his ex-wife) solidified that need.
I always like to think the reason he pesters Kiryu so much is not only does he tolerate/fight Majima, he also has some buried issues he hides behind his tough, no nonsense demeanor. We the players know Kiryu can be fun or goofy when he needs to, but the characters only see the badass yakuza muscle. Majima knows exactly the kind of bullshit Kiryu is pulling, since he does something similar every single day.
That, and Saejima aside, Kiryu is probably the closest thing ol' One Eye has to a friend
we see a much more serious Majima in the later games, but how sane is the man under the Mad Dog persona, really?

That really hits the nail on the head. Now the fact that majima likes to make fun of Kiryu browsing manga magazines and asking for "manly naked bathbouse brawl" in a dvd store makes even more sense.
In 0 you get to play as "suave Majima". He's a stand up guy but hides the fact that he's wound up tight. Treats women with respect and his employees love him.
He encounters a Yakuza named Nishitani there whose personality he practically copies as Mad Dog majima to the very detail. Unpredictable, uses a knife and has that same homosex undertone with the people he likes to fight.
